Case Study
Sometimes the answer is already there but you need to be shown it. This is where an unbiased third party opinion can be useful, even in cases where you think you already know what to do.

A client manufactures a product and sells it to the trade but they also have a small retail division which sells the product to the public and installs it. The retail division has been going for many years and has never made a profit. The management are about to close it down and luckily mention this to us first. We carry out a brief viability study of the retail division and are able to prove that it is, in fact, making a very useful contribution to the well being of the company and, far from being closed down, more effort should be put into marketing its products.

How can this be? Simple, the retail division "buys" its products from the trade division but not at cost. Thus, every time a retail sale takes place, there are effectively two profits generated- one in the trade division and one in the retail. Once these two profits are amalgamated the overall contribution of the retail division can be determined. Furthermore, the retail division does not make the scheduling demands of a "normal" customer and allows the trade division to make better use of what would otherwise be idle time.

Another point to be wary of in these cases is the allocation of overheads. Where a company has two or more divisions, the head office or central costs have to be apportioned somehow. If a long term decision is being taken, for example to perhaps close one division, then the basis of this apportionment needs to be reviewed. For example a division might be being charged for half the costs of the accounting function but if it were to be closed down would the company really be able to halve its costs in this area. Often this is not the case and the divisions profitability should be reviewed in terms of "avoidable costs"- that is the elements of the overhead that would be truly saved if the division were to be closed down.
